I think Dave's right. Shag = 'strong tobacco cut into fine shreds' (OED). I seem to remember adverts for 'navy shag', ie presumably navy tobacco finely shredded. If anyone smoked this, it would have been Peter Duck. There is much mention of him smoking a pipe, and at the start of Chapter V 'he sat . . .pushing the dottle of tobacco into his pipe . . .' AR does not mention the type of tobacco, at least I haven't found a mention. Ed K seems to be offline at present - perhaps when he comes back he'll run a search - I suggest not on 'shag' but 'tobacco'.
